I live in AZ and am currently on worker's comp. My employer wants to let me go so they can refill my spot at work. Is this legal in this state?

Yes, as long as you are not being singled out because of the workers' compensation. If your employer typically replaces people who are out of work for two months (regardless of whether or not they are on workers' compensation), then it is legal to replace you.
